But why would he throw an Ali reference in a song about his mother?

Cause he's song writing is the achilles heel of the band.

He directly stated the album "Man Machine" was his first "lover's gift" to Ali. And that his mom died during the time of his life when he was just discovering girls, including Ali. they first met around the time his mother died. Hence the reference to the two females that profoundly affected his life at the time.

The lyrics are: machine, i dream, or if you turn it around: dreammachine. And that won't tell you much unless you know what you are looking for. Keep in mind that not all lines of the song are about Bono's mother. Bono said at the presentation of the album: The clues are in the names. Iris is a name, so it might contain clues. Iris might refer to the Royal Iris (a ship) or to Irish.
Also looking up the Ramones might help. 
Don't fear the world it isn't there. I read this in a biblical contest like what Saint Paul said in 1 Cor 7:31 For the present form of this world is passing away.
We don't have to fear what is passing away.

Well, I'm reminded of John Lennon's song "Julia" which references both Lennon's mother and Yoko.

Likewise, Bono in this song refers to the two most important women in his life.

Is this only pertaining to Bono's nightmares as a child or something much deeper?

I take it as Iris's own words, and so that points to childhood nightmares. But there might well be more, cf. "Mofo": "Lookin'for a sound that's gonna drown out the world."
